CANARA BANK · Q2 FY-2027 · THE VERDICT

Advances boom but profit growth grinds under ECL weight

Reported PAT grew just 6.5% despite 19.46% advance growth and improving credit quality. The shortfall: ₹1.3k Crore in ECL provisions and ₹600 Crore in treasury losses compressed margins by ~340 bps vs business growth.

Reported PAT (Q2 FY27)

Business growth (advances + deposits)

15.88%

Advances 19.46%, deposits 13.13%

One-time margin drags

₹1.9k Cr

ECL ₹1.3k Cr + treasury loss ₹600 Cr

The disconnect in Canara's quarter is stark: advances grew 19.46% YoY, revenue climbed 9.6%, and the bank beat its own targets on asset quality and profitability ratios. Yet reported profit grew just 6.5% — a gap of more than 340 basis points vs the business growth rate. On the call, management claimed profit was up 8.4% YoY; the delivered number is 6.5%. That variance explains where the value went.

Where the profit was crushed

Canara booked ₹1.3k Crore in ECL (expected credit loss) provisions in Q2 alone — a non-recurring hit driven by yield hardening and revaluation of the treasury book (80% HTM, 20% AFS). The bank also absorbed ₹600 Crore in treasury MTM losses, vs ₹550 Crore in Q1, as the yield curve inverted. Together, these ₹1.9k Crore in one-time drags account for ~37% of reported PAT, explaining most of the gap between business growth (15.88%) and profit growth (6.5%). Management has signalled full-year ECL impact of ₹12–15k Crore, to be amortized over 2–5 years. By front-loading provisions now, the bank reduces future earnings volatility but muddles near-term profit growth.

We roughly presume it will be somewhere ₹12,000–₹15,000 crore. It has increased ₹2,000–₹3,000 crore considering the HTM and FVTPL mark-to-market impact of 1–1.2%.

What changed on this call

Operationally, Canara executed well. Advances grew 21% in RAM, 31.61% in retail (housing 17.35%, vehicle 25.50%), and 15.49% in MSME. Asset quality inflected sharply — gross NPA fell to 1.33% vs 1.50% target, net NPA to 0.30% vs 0.40%, and provision coverage jumped 175 bps to 95.34% (best-in-class). ROE hit 18.49% (vs 16.5% guidance) and ROA 1.04% (vs >1% target). Recovery is running >100% of slippage (0.58% vs 0.80% guidance). In isolation, these are headline wins. But profit growth at 6.5% lags business growth at 15.88%, a clear signal of margin compression from deposit cost headwinds and treasury drag. Management raised ₹5.5 billion in FCNR(B) at 6.5–7.5% cost (vs 4.5% system cost) to offset declining bulk deposits, constrained CASA at 29% (guidance 30–32%), and absorbed ₹600 Crore in treasury losses. Most tellingly, management refused to raise FY27 advances guidance from 11–12% despite booking 19.46% in Q2 — a conscious conservative call that signals caution on forward margins and credit quality sustainability.

The bull-bear ledger
  • Advances beat guidance by 8+ ppts (19.46% vs 11–12%); broad-based across RAM, retail, MSME

  • Asset quality inflection real: NPA 1.33%, PCR 95.34% (+175 bps YoY), recovery >100% of slippage

  • ROE 18.49% and ROA 1.04% beat targets; capital efficiency improving despite cost headwinds

  • Corporate pipeline ₹47–50k Cr (green/power/data center) provides multi-quarter growth visibility

  • Profit growth (6.5%) lags business growth (15.88%) by 340 bps; margin compression is real and material

  • ECL provisions ₹1.3k Cr Q2; full-year ₹12–15k Cr to be spread over 2–5 years; timing uncertain

  • Deposit cost (FCNR ₹5.5B at 6.5–7.5% vs 4.5% system; bulk constrained); NIM pressured if rates hike

  • Treasury MTM losses ₹1.15k Cr YTD (₹600 Cr Q2); HTM exposure ₹64k Cr vulnerable to further yield hardening

  • Management not raising FY27 guidance (11–12% advances) despite 19.46% Q2 booking; conservative signal

Ranked risks — what should concern a holder most

ECL provisions ₹12–15k Cr over 2–5 years; HTM mark-to-market sensitivity to yield curve

High

Realization schedule uncertain; depends on rate-cycle path. Could reduce reported PAT 8–10% per year during amortization period. HTM portfolio (₹64k Cr) faces additional mark-to-market risk if yields harden further or portfolio rebalance required. Front-loaded approach reduces volatility but creates near-term earnings drag.

Deposit cost (FCNR ₹5.5B at 6.5–7.5%, bulk at ~5.5%) eroding NIM if advances pricing softens

High

If RBI rate hikes continue beyond Dec 2026, CASA savings (targeted 30–32%, now 29%) will not fully offset FCNR cost. NIM may dip below 2.50% guidance. Advance yield gains (corporate +64 bps, gold +114 bps) are now offsetting deposit cost, but retail pricing power is vulnerable to NBFC competition on housing and vehicle loans.

Treasury MTM losses ₹1.15k Cr YTD (₹600 Cr Q2 vs ₹550 Cr Q1); recurrence if yields harden

Medium

~1–2 bps ROA impact per quarter. Managed via 80% HTM (no mark for 2–3 years), but 20% AFS/FVTPL (₹16k Cr) will realize losses if yield curve inverts further or portfolio requires rebalancing. Muddies earnings visibility; not a capital concern but erodes reported profitability.

Retail advance growth (31.61% Q2, vehicle 25.50%, housing 17.35%) sustainability under rate regime

Medium

Q2 pace is festive-season strength; if consumer spending softens (monsoon risk, employment slowdown) or NBFC competition erodes pricing, advance growth may compress to 12–15% range. Management guiding 11–12% FY27 (vs 19.46% Q2) implies deceleration expected; watch Q3 growth for confirmation.

Agricultural drought exposure ₹13.9k Cr in Karnataka, Maharashtra, Telangana; restructuring pipeline

Medium

Macro tail risk. ~3–4% of total advances. If monsoon fails or restructuring becomes default, could trigger NPA spike. Currently SMA 2.42% all-in (manageable), but SLBC mitigation may not hold if rainfall shortfall persists.

PAT growth claim of 8.4% vs delivered 6.5%; guidance credibility dent on forward outlooks

Low–Medium

Not material to economic reality, but suggests management conflated business/revenue growth with profit growth in opening remarks. Undermines confidence in forward guidance on NIM (2.50–2.60%), credit cost (0.47%), and ROA (>1%).

How the street is positioned

The market's verdict came swift and decisive. The stock fell 6.12% on day 1 post-result announcement (Oct 14), closing at ₹118.29 vs ₹124.76 prior close, with 61.8% delivery volume — institutional conviction on the downside. The stock is now 24.99% below its all-time high of ₹157.69, trading below its SMA20 (₹120.83), SMA50 (₹124.93), and SMA200 (₹132.39). RSI is 38.5 (neutral). Volume is increasing on the decline, signalling distribution. Foreign institutional investors (FII) have exited meaningfully: holdings fell from 14.24% in Q4 FY26 to 12.68% in Q1 FY27, a QoQ decline of 156 bps. Domestic institutional investors (DII) ticked up 101 bps to 11.91%, insufficient to offset FII exit. Promoter stake remains fixed at 62.93%. This is a classic re-rating down: foreign money is retreating from margin pressure and ECL-provision uncertainty, while domestic players are nibbling at the dip. The sell-off aligns with the fundamental story — profit growth disappointed, one-time drags are real, and near-term margin risk is elevated. Until the rate cycle stabilizes or ECL realization clarifies, the market's caution is justified.

What to watch next
  • 1 · ECL realization schedule and HTM mark-to-market path

Management guided ₹12–15k Cr over 2–5 years but deferred year-by-year breakdown. If H2 FY27 sees another ₹2–3k Cr (Q2 was ₹1.3k Cr), full-year could hit ₹3–4k Cr, implying ₹2–3k Cr/quarter drip in FY28–FY29. If yields harden further, HTM exposure (₹64k Cr) faces additional ₹2–3k Cr revision. CFO signalled flexibility on timing — watch interim results and management commentary for clarity on phase-in.

  • 2 · NIM trajectory if rate cycle stabilizes or reverses

Management says 2.55% NIM is sustainable if rate hikes pause. RBI's next policy meeting is December 2026; if that cycle peaks there, FCNR cost pressure will ease and CASA savings (targeted 30–32%, now 29%) will restore margin cushion. If cuts begin, NIM contracts further but deposit cost risk vanishes. Watch Q3 results for NIM trend and CASA progress; advance yield (corporate 7.72%, gold 9.10%) is sticky, so the lever is on deposit cost and mix.

  • 3 · Retail credit demand and delinquency trends in H2

Retail advances grew 31.61% YoY in Q2 (festive season peak); vehicle at 25.50%, housing at 17.35%. Q3 should show continued strength (post-festive), but Q4 seasonality is weaker. If delinquencies tick up in the <₹5 Cr segment (SMA 2.42% all-in now), asset quality story frays. Management guiding 11–12% FY27 (vs 19.46% Q2 pace) implies mid-cycle deceleration — watch Q3 advance growth to confirm whether slowdown is real or guidance is just conservative.

  • 4 · Capital deployment and subsidiary value unlock

Canbank Factors valuation has jumped to ₹56 Cr from ₹14 Cr invested (4x). CET1 ratio at 12.80% supports 18–20% advance growth capacity. If capital surplus persists, expect dividend progression or capital return, which could re-attract FII. Canbank Life and Robeco are profit-earning but underexposed; watch for M&A or synergy announcements that unlock hidden value.

Canara Bank had a solid operational quarter — advances, asset quality, ROE/ROA all beat. But reported profit growth at 6.5% is a step down from business growth at 15.88%, and management's claimed 8.4% growth was overstated. The culprit is clear: ₹1.3k Crore in ECL provisions and ₹600 Crore in treasury losses are compressing margins, and full-year ECL (₹12–15k Crore) will be a multi-quarter headwind. Deposit cost (FCNR at 6.5–7.5%) is sticky if rates stay high. The stock's -6.12% day-1 drop was appropriate — the market correctly priced in near-term margin risk and earnings-quality concerns.

The debate hinges on one thing: whether margin pressure is cyclical (reversible when rates peak and ECL realization completes) or structural (deposit costs and lower-quality deposits are the new normal). Management is betting on cyclical; the market is discounting structural. Until clarity arrives on ECL timing and NIM trajectory through a rate-cut cycle, caution is warranted. Hold, do not add. The number to track from here is Q3 NIM and advance growth. If both hold at Q2 levels, the cycle is intact; if either decelerates sharply, the bull case cracks.
